Rent-Free Periods and Fit-Out Contributions in Dubai Commercial Property: Normalise the Income

The rent printed on a Dubai commercial lease is not always the rent the owner economically earns. Rent-free periods, stepped increases, fit-out contributions, service-charge caps, break options and delayed commencement can create a large gap between face rent, cash collected and stabilised income.

Before buying a leased office, shop, clinic, warehouse or other commercial unit, rebuild the lease cash flow from the signed documents. Use legal, accounting and valuation advisers for the specific transaction; this guide explains the underwriting logic, not the correct accounting or tax treatment for every owner.

Start with the complete lease package

Collect the signed lease, amendments, side letters, fit-out agreement, handover certificate, rent schedule, security documents, service-charge arrangements, licences and correspondence affecting commencement. Incentives are often documented outside the main lease.

Build a clause index showing the lease start, rent commencement, fit-out access, expiry, break dates, review dates, deposit, guarantees and landlord works.

Distinguish face rent, cash rent and effective rent

Face rent is the stated periodic rent. Cash rent is what is actually scheduled for collection in each month. Effective rent spreads contractual rent and incentives across the period chosen for analysis. State that period: full lease, period to first break or another justified horizon.

Do not average blindly across a tenant break date. If the tenant can exit after year three, an incentive granted at the start may consume a much larger share of the enforceable income than it would across a ten-year headline term.

Build the month-by-month cash-flow bridge

Create one row per month or quarter. Apply the rent-free period, stepped rent, indexation, turnover rent, service-charge contribution and payment timing exactly as documented. Then create a separate line for arrears or uncollected amounts rather than treating them as an incentive.

Separate fit-out contribution from operating income

A landlord contribution can be a cash payment, reimbursement, landlord-delivered works, rent credit or combination. Record when it is paid, what evidence is required, whether unused amounts expire, who owns the works and whether repayment or clawback applies if the tenant exits or defaults.

For acquisition analysis, show the contribution as a separate cash outflow or capital adjustment. Hiding it inside the rent average can overstate the asset’s income and understate the cost of securing the tenant.

Normalise service charges and landlord obligations

Read whether the tenant pays service charges directly, reimburses the owner, benefits from a cap, or excludes specific categories. Add landlord-paid insurance, structural repairs, sinking-fund obligations, management fees and non-recoverable costs to the property cash flow.

A high face rent with capped recoveries can produce weaker net income than a lower rent with stronger cost recovery. Use net cash to the owner, not rent alone.

Underwrite the break, renewal and re-letting scenarios

Run at least three cases: tenant remains to expiry, tenant exercises the earliest break, and tenant fails or leaves with a re-letting void. Add leasing commission, new rent-free, fit-out contribution, reinstatement and vacancy for the next letting.

RICS guidance on commercial leasing and valuation supports clear, transparent lease information and cash-flow analysis. The buyer should still obtain local legal advice on enforceability and a valuer’s opinion on market rent and investment value.

Reconcile the model to actual collection

Compare the contractual schedule with the owner’s bank statements and rent ledger. Investigate differences caused by deposit application, withheld service charges, disputed invoices, late payment or informal concessions. The acquisition model should show contractual income, current cash collection and the buyer’s normalised assumption as three distinct lines.

Action Checklist

·       Collect the full lease, amendments, side letters and fit-out documents.

·       Index commencement, rent start, review, break and expiry dates.

·       Build monthly cash rent rather than relying on face rent.

·       Choose and disclose the effective-rent analysis period.

·       Record landlord fit-out spending as a separate cash outflow.

·       Normalise service charges and non-recoverable owner costs.

·       Run stay, break and re-letting scenarios.

·       Reconcile the model to bank statements and the rent ledger.

Frequently Asked Questions

Should rent-free months be deducted from annual rent?

Yes, when calculating cash or effective rent for the relevant period. The exact method depends on the analysis purpose and lease horizon.

Is a fit-out contribution the same as lower rent?

No. It is a landlord cost or concession that should be separately identified, even though it affects the economics of securing the tenant.

Which lease period should be used for effective rent?

State the chosen period and why. The full term, period to first break and expected holding period can produce different answers.
